So the story ended by restoring the folder from another instance of the time machine backup, because obviously the one we picked first time was not valid.
Remember that backing up the protected folders with Time Machine while the folder is unlocked might lead to inconsistent disk image and corrupted backup.
It is much better to exclude the protected folders from TM backup and enable Espionage backup.
This is making sure that your backups are valid.

What you need to do is:
Quit Espionage if it is running
Go to your home folder/Library/Application Support/ and rename the Espionage folder to Espionage.old
Start Espionage, and this will initiate the setup wizard as if you would start Espionage the first time.
It will ask you to decide if you want a separate keychain or use the user's. I suggest to use a separate, exactly to avoid problems like you have now.
Pick a new password, and once done, it will create a new keychain for Espionage and set the password of the keychain to the one you just typed.
Once the setup wizard closes, you will end up with Espionage window but with no folders inside.
Now drag the protected folders to Espionage window, it will ask you to type in the password you assigned to that folder.
If all fine, it will add the folder to Espionage and add the password for that folder into the Espionage keychain.

Let me know if it worked.

Hello Alex,

When you navigate to the folder which should be encrypted, and you click on it, do you get asked for password, or you see three folder inside named
This folder contains encrypted data
It is controlled by Espionage
Do not modify it in this state
?

Do you see the normally hidden disk image which is named same as your folder name, but the name starts with dot?

Did you enable the backup of the folder in Espionage, because if you did, then we might be able to restore from there, if not,

Did you follow the restore procedure from Time Machine backup as described here (yes, I know, it looks rather complicated):

Thanks for your suggestion. I think the challenge here would be to determine when did the Finder _finished_ launching.
What if the user decides to click on one of the protected folder during the time Finder is still doing it's startup business, ie. calculating folder size for example.
He would not get a prompt and that would not be good.
And to differentiate between between Finder file access on it's own and Finder access due to user interaction, I'm not sure if it is possible.
But I will pass this on to development and maybe they come up with something.

Dear JP,
Instead of adding Hazel to the white list, remove all application association and wait for Hazel to check on folder.
It will bring up the window to enter the password and in the same window, from the drop down menu, select "Add xxx to white list". The xxx is the process which wanted to access the folder, and will be white listed.

Hi blipman,
Did not help is giving me little insight on what happened.
Do you see the encrypted disk image?
Did you try to open it?
Did it ask for password?
Did you enter it?
If all is yes, then can you please go to Root folder of your disk, i.e. usually Macinotsh HD, then click on the (normally invisible) Volumes folder, do you see your disk image mounted?
Are the files inside?

What you describe is correct behavior. It is just a matter of going two path steps at once rather then one by one. So instead of listing dir1/dir2, you list dir1, this will trigger the prompt, and once unlocked, you will list dir2.

Anyway, most of the users will use Finder to access the files, and there you cannot go two folders at a time anyway.

So implementing the feature you request would not bring significant feature to users.

At the moment the Version 3 of Espionage is in works. It will surely consider Growl 1.3.x, however as of few days ago, it seems that OS X 10.8 is bringing Growls destiny in question. So I'm not sure if the decision to go with OS X notifications rather then with growl will be made. I don't even know if Growl will be further developed, so at this time it is a wait and see game.

Canceling the prompt when opening a folder is OK, there is nothing wrong with that.
If you click it again it will again ask for password.

If the folder is associated with the application and you start the application, it will request the password, if you cancel the request, the application should not start.

Or was it different in your case?
